None of what you've just said makes any sense in reality. State Government can get funding from Federal Government who would likely increase fiscal policy and fund big infrastructure projects. Keep in mind, the Federal Government is happy to increase debt in recessionary times. Also you can't lose a credit rating, if anything they would get downgraded by a notch and funding becomes a tad more expensive.
Interest rates are dependent on the RBA who wouldn't increase them unless inflation were to tick up significantly and there are no signs of this happening, quite the opposite.
