You've forgotten about the increase in market cap that occurs when shares are exercised. If everyone excised their options, both the SOI and market cap increase proportionally therefore resulting in no dilution.
Only holders who don't exercise their options will result in dilution as their own number of shares aren't increasing alongside the increase market cap and SOI due to other holders exercising. In effect they're getting a small percentage of the pie
