Annualised total return takes into account, and presumes dividends are reinvested. It's the whole reason it is used - to mitigate against payout ratios.
Besides, even if it didn't (which it does) the calculation would work against the index fund, which is a trust and must pay out all net income. Accordingly, WAM as a LIC isn't disadvantaged at all.
